Fraps and posting movies

I am having some problems using fraps, and by problem using fraps I mean uploading a good quality movie to youtube. I know its possible, there are millions of good movies out there yet mine look like
crap
.
It's not fraps itself, the raw videos look brilliant its the steps after that I need some help with.
I cant upload the raw videos, they are about 3gb per 3 minutes, where youtube only allows 1gb total.
Currently i've tried window movie maker as well as virtualDub (with divx pro trial version codec for unrestrained size compression). But both make it look like crap, and youtube makes it look even crappier (but only ever so slightly). And I have no idea why it also adds the extra black space left/right.
I have looked for guides, but none really give me a good answer.

Also, I should be able to achieve higher quality. Even on youtube.
On the unrelated note.
Just reinstalled poweraura's the other day, so I have some redundant buffs showing.
Or are you refering to something else?

I am still working on a better position/size for that yes. Its an important thing tough, to track spells cast to interupt. But I agree my current form needs improvement ;)
Also, with quality I mean
this
kind of quality, or it least near it. My raw video looks like that quality, i just dont know how to upload it like that.

So if I understand correctly, if I play & record at 1280x720 the quality should be better?
My machine is quite a beast, so I am not too worried about that ;)
I encode my final videos in MP4 @ 1280x720x30FPS (10Mbps video / 128Kbps AAC audio). This is what Youtube has recommended for the last year or so.
And, uhm,
how
do you do that? I have only limited experience in video editing.
The movie in the op was from windows movie maker btw, but virtualDub gave the exact same quality.

Well the quality has indeed gone up by switching my resolution:
